The 22-year-old joined the Foxes in 2013 after coming up through the ranks at Wigan Athletic.
Watson made five appearances for Northampton during a brief loan spell at Sixfields Stadium last season.
The Cobblers continue their League Two campaign on Saturday when they host Plymouth Argyle.
